Trouble logging in feature

As a user, when i click on the "Touble logging in" link, I get a screen "Forgot password?" where I can provide my user name and submit. 

Its not working OOTB. An error message is displayed - "System has not been configured properly to reset password. Please contact system administrator." 

I need:

1) Information on how this feature works. Eg. an email is sent, verification code or OTP, etc. 

2) Technical guidance on how this feature needs to be configured.

@ramar3  Got the solution for this. Navigate to (Org & Security > Authentication > Security Policies > Other Policies)

Set to Default as shown below.
